Investment thesis

Why is this mispriced?

  1. 01

    1. The market may be emphasizing weaker reported EPS while giving less weight to $4.5 billion of TTM free cash flow and a 6.3% FCF yield.

  2. 02

    2. Q2 FY2026 revenue, gross margin and free cash flow all improved year over year, indicating that the core economics were stronger than the EPS decline alone suggests.

  3. 03

    3. Operating margin remains below Q2 FY2025, leaving measurable recovery potential if gross-margin gains begin to translate into operating profit.

  4. 04

    4. A 33.1% FY2025 ROIC supports a quality premium, although the current 34.8x TTM P/E requires durable cash generation and better operating conversion.

Business

Overview

Colgate-Palmolive Company (NYSE: CL) is classified in perfumes, cosmetics and other toilet preparations and had a supplied market capitalization of $70.5 billion at $87.97 per share. The company generated $20.38 billion of FY2025 revenue and $4.2 billion of annual free cash flow. Detailed business segments, geographic revenue, customer concentration and industry market shares were not disclosed in the supplied quarterly table or extracted release materials. The financial record points to a mature, cash-generative consumer business. Revenue increased from $15.2 billion in FY2016 to $20.38 billion in FY2025, while annual free cash flow ranged from $1.86 billion to $4.2 billion over the supplied history. Profitability has been less stable: operating margin fell from 21.2% in FY2024 to 16.2% in FY2025, and Q2 FY2026 therefore needs to be judged on whether it advances a credible recovery rather than simply whether sales grew.

For the financial history and all coverage, see COLGATE PALMOLIVE CO (CL) company research.

What changed this quarter

Q2 FY2026 produced a mixed but incrementally constructive result. Revenue reached $5.36 billion, up 4.9% from $5.11 billion in Q2 FY2025 and 0.8% from $5.32 billion in Q1 FY2026. No consensus estimates or company guidance were provided, so the year-ago quarter is the appropriate reference. Revenue cleared that comparison and also represented the highest quarterly total in the supplied 12-quarter history.

Gross margin was the clearest positive change. It increased to 61.5% from 60.1% a year earlier and 60.6% in the immediately preceding quarter. That is an expansion of 140 basis points year over year and 90 basis points sequentially. Gross profit was $3.30 billion according to the latest XBRL point values. The margin also exceeded every other quarter in the supplied series, including the previous high of 61.1% in Q3 FY2024.

The improvement above gross profit did not fully carry through to operating income. Operating margin was 19.0%, compared with 21.1% in Q2 FY2025. Operating income was $1.02 billion. Although the margin improved from 18.1% in Q1 FY2026 and was far above the unusually low 1.8% reported in Q4 FY2025, it remained 210 basis points below the year-ago level. The supplied materials do not explain the gap, so it would be inappropriate to assign it to a specific expense category.

EPS was $0.86, down from $0.91 in Q2 FY2025 but up from $0.80 in Q1 FY2026. Net income was $693 million. Free cash flow was stronger at $0.99 billion, up from $0.88 billion a year earlier and $0.75 billion in the first quarter. The quarter therefore showed better sales, gross profitability and cash generation, but weaker year-over-year operating conversion and per-share earnings. That combination supports a Neutral report-card impact rather than a clean bullish or bearish reading.

Why it matters for the thesis

The central issue is whether the FY2025 decline in operating profitability was temporary or structural. FY2024 operating margin was 21.2%, but FY2025 fell to 16.2%, heavily affected by the supplied Q4 FY2025 margin of 1.8%. Q1 and Q2 FY2026 margins of 18.1% and 19.0% show sequential repair. They do not yet demonstrate a return to the 20%-plus quarterly margins reported through most of FY2023, FY2024 and the first three quarters of FY2025.

Gross margin strengthens the case that the underlying earnings capacity has not disappeared. At 61.5%, Q2 gross margin was above the 60.1% recorded for FY2025 and the 60.5% achieved in FY2024. If that level proves sustainable, the main debate shifts to operating expenses and whether more gross profit can be retained as operating income. Because the supplied filing text does not include a management explanation or guidance, the timing and degree of that conversion remain uncertain.

Cash flow provides a second reason not to read the EPS decline in isolation. Q2 free cash flow increased 12.5% year over year even as EPS fell 5.5%. The supplied TTM free cash flow is $4.5 billion, equivalent to a 6.3% yield at the current market capitalization. By contrast, the stock trades at 34.8x supplied TTM EPS of $2.53. That divergence makes cash conversion especially important: the shares appear expensive on reported earnings but less demanding on current free cash flow.

Balance-sheet risk has not materially improved. Net debt was $6.45 billion at Q2 FY2026, nearly unchanged from $6.55 billion at FY2025 and above $5.91 billion at FY2024. Equity was only $236 million in the latest XBRL point values. Strong free cash flow and a 33.1% FY2025 ROIC are offsets, but leverage and the small book-equity base argue against treating the company as low risk. The appropriate risk rating remains Moderate.

What COLGATE PALMOLIVE CO is worth after the print

Because SageNoodle has no prior coverage, this article establishes rather than revises fair value. We use an equity free-cash-flow yield framework because the supplied data include TTM free cash flow and shares but do not provide depreciation and amortization needed for a defensible EV/EBITDA calculation. The snapshot EV/EBITDA field is therefore shown as 0.0 solely as an unavailable-data placeholder; it is not a valuation multiple.

The base case assumes $4.5 billion of sustainable annual free cash flow, equal to the supplied TTM figure, and applies a 5.5% equity FCF yield. Dividing $4.5 billion by 5.5% produces an equity value of approximately $81.8 billion. Dividing that value by 801.8 million shares gives $102 per share. This is 16.0% above the current price of $87.97, meeting the stated threshold for an Undervalued verdict.

The bear case assumes free cash flow falls to $4.0 billion and applies a more demanding 6.5% yield, producing approximately $77 per share. That outcome would be consistent with gross-margin strength failing to reach operating income, continued EPS pressure or weaker cash conversion. The bull case assumes $4.7 billion of annual free cash flow and a 4.8% yield, producing approximately $122 per share. That requires the Q2 gross-margin improvement to persist and operating margin to move closer to its earlier 20%-plus range.

The probabilities are 25% bear, 50% base and 25% bull. Their probability-weighted value is approximately $101 per share, close to the $102 base case. Q2 justifies confidence that the business remains strongly cash generative, but not a richer set of assumptions: EPS and operating margin were still below the prior-year quarter, and no forward guidance was supplied.

What could prove this wrong

The most direct challenge would be continued operating-margin underperformance despite gross margin near current levels. If operating margin remains below 20% while revenue and gross profit rise, the evidence would point toward a more persistent operating-cost burden. That would weaken the assumption that FY2025 represented a temporary profitability disruption and would move fair value toward the bear case.

Free cash flow could also prove less durable than the supplied $4.5 billion TTM level. The base valuation capitalizes that cash flow at a 5.5% yield, so a decline in normalized cash generation has a direct effect on estimated equity value. A return toward the $1.86 billion to $2.76 billion annual free-cash-flow levels seen in FY2021 and FY2022 would invalidate the current valuation framework rather than merely reduce upside.

Valuation is another risk. The supplied 34.8x TTM P/E already embeds a substantial quality premium despite FY2025 revenue growth of only 1.4% and the lower operating margin. If the market focuses on EPS rather than cash flow, or demands a higher free-cash-flow yield, the share price could remain below calculated fair value even with stable operating results.

Finally, net debt of $6.45 billion limits flexibility compared with a net-cash balance sheet. The quarter did not show a meaningful reduction from FY2025, and the supplied figures do not disclose maturity schedules, interest rates or planned capital allocation. The thesis would need reassessment if debt rises while operating income or free cash flow weakens. For now, Q2 is evidence of partial operational repair, not proof that normalization is complete.

Catalysts

  1. Next quarterly report — date not disclosedBullish

Evidence that operating-margin recovery is continuing

A move above Q2's 19.0% operating margin while gross margin remains near 61.5% would support the base or bull case.

  2. FY2026 year-endBullish

    Confirmation of annual free-cash-flow durability

Annual cash generation near the supplied $4.5 billion TTM level would support the base valuation assumption.
